The refinance share of mortgage applications in the fourth quarter of 2005 was 45 percent while the average rates on 30-year fixed-rate mortgages climbed 0.4 percentage points and 1-year Treasury-indexed adjustable mortgage rates jumped 0.6 percentage points from third-quarter averages. We see this trend continuing throughout 2006, with the 30-year fixed rate mortgage ending the year at about 6.3% as the housing market eases back from last year's record setting levels toward a somewhat more normal rate of activity.

Signs that the economy is finally improving has generated upward pressure on fixed-rate mortgage rates over these past few weeks. Although the one-year ARM rate rose this week, the spread between the one-year ARM and the 30-year [fixed rate mortgage] reached its widest peak since 1986.

The Federal Reserve's recent cut in interest rates and a continued concern over weakness in the overall economy contributed to another drop in mortgage rates this week. In spite of the slowdown in other sectors and a lessening of consumer confidence, declining mortgage rates since the first of the year have helped to support housing activity.

Taking into consideration the fact that mortgage rates have fallen from the earlier peak at the end of March, we have lowered our forecast for long-term rates. We now expect that the 30-year fixed-rate mortgage rates will likely end up somewhere between 5.9 percent and 6.2 percent by the end of this year.

Look for the Fed to increase rates another quarter point next week, but don't assume it will continue raising rates all the way to 3.5 percent. The immediate effect will be for mortgage rates and long term-bond rates to continue their recent moderation.

Mortgage interest rates were up this week on news that February employment figures suggested an economic upturn. That news, however, puts a bit of upward pressure on long-term mortgage rates.
