The retreat in housing-market activity that's now under way amounts to a simmering-down process from unsustainable market conditions in 2005, rather than a classic cyclical contraction that could spiral down for some time.

Is this going to send the housing market into contraction? No. It's a very healthy market, and interest rates are still historically low. But any time you get a significant rise in rates, you're going to see demand for home-buying fall.

Further evidence of stability in the housing market and solid retail activity could prompt a rethink of MPC easing risk now priced in, allowing the euro to retreat sharply against the pound.

The key message is housing market activity has improved significantly into the second half of this year and confirms the downside risks to growth from the housing market are vanishing.

This should induce some slowing in housing market activity, but we expect the housing market in 2006 to be strong, nonetheless.

Overall, the mortgage approvals and lending data indicate that the more robust housing market activity evident in the second half of 2005 has continued into 2006.

I do have this sort of weakening of the housing sector, but I think it should be thought of as a systematic cooling down process toward sustainable levels of activity and not viewed as kind of a classic housing downswing that's part of an economic cycle leading to a recession.

The comparative weakness of the mortgage market in the first half of last year means that current indicators of activity, i.e. gross lending and approvals, are much stronger than they were 12 months earlier when the housing market was somewhat subdued, but they are by no means yet approaching the levels of activity seen in 2004.

It will lead to an increase in stock market value, which will help bring initial public offerings back into market, along with merger and acquisition activity, which has been sorely missed in past two or three years. That added financial market activity comes along with a lot of real economic activity as well.

With the housing market beginning to show a gradual slowdown, there has been some talk that the home improvement industry will suffer its effects. But housing turnover is only part of the picture.
