There was an assumption at the beginning of June that second-quarter sales of desktops and servers would be lethargic but momentum has built throughout the quarter. There were concerns that there would be lackluster spending by consumers and corporations because of high oil prices but it looks like things were probably normal or even better than normal.

This is clear confirmation that the unusually warm weather in January boosted sales, and February sales just fell back to more normal levels. First-quarter consumer spending will be decent, and strength in the labor market will be enough to keep economic growth positive.

We've had a big stock run since hitting the lows last March. Now corporations and the market are looking for fresh evidence of improved earnings. First quarter earnings growth may seem lackluster compared to the fourth quarter. I think rather it will be the second-quarter earnings that impress.

Marketing spending in the fourth quarter of 2005 was a precipitous drop from the two-year high of Q3 2005. Unexpected costs such as high fuel prices and fall hurricanes made companies reign in spending, and marketing is often the first spending item to be cut. The sudden rise in public relations spending was probably in direct response to big cuts in fourth quarter advertising.

The swift industry-wide decline in PC sales will result in Apple's first non-profitable quarter in three years, ... We're not happy about it, and plan to return to sustained profitability next quarter. We are committed to reducing our channel inventories to normal levels by the end of this quarter, and remain very excited about the new products and programs Apple will be rolling out in 2001.

The outlook is for a muted third quarter, and also fourth quarter. It's not getting any worse in our opinion. We believe that consumer spending has essentially bottomed out. That does not mean consumers are ready to go on a spending spree or a buying binge. Things are likely to remain at their current level.

Consumers are on a strong footing despite the low savings rate. Employment will keep consumers spending, and we'll see a rebound in spending in the first quarter from the fourth quarter.

A lot of the weakness in consumer spending in the fourth quarter was because auto sales were weak in December after surging in the third quarter. It's important to look beyond auto sales. At least for the first quarter, it's not going to take much for consumer spending to look good.

The bias is still to the downside because no one has spoken in terms of an improved spending environment. The [second-quarter] estimates were fairly high with double-digit earnings growth built into a lot of the models. Without spending picking up, we think estimates have to come down, therefore the valuations come down and the stock prices come down.

Selling, general, and administrative expenses as a percent of net sales and operating revenues increased slightly to 11.4% in this year's third quarter from 11.3% in last year's quarter. As expected, the moderate rate of increase in unit comps was not sufficient to provide SG&A leverage. Having a larger percentage of our store base comprised of stores not yet at basic maturity and last year's lower-than-normal corporate bonuses were also contributing factors. At the end of this year's third quarter, 49% of our stores were less than four years old, compared with 40% at the end of last year's third quarter. The only factors that actually prevented the first quarter from slipping into negative territory ... were the high starting point heading into it and the pre-war spending and inventory building we saw in January. Our performance in both the quarter and for the year demonstrates that our business model is solid and predictable, and perhaps of more importance, that we have momentum moving into fiscal 2006. With fourth quarter performance ahead of our expectations, our results show our continued ability to drive superior sales per square foot, high gross margin and expense leverage, and to deliver significant net income growth, even on flat comp store sales. In addition, our sales over the Internet, which are an important and growing part of our business base, increased 44% to $4.0 million in the quarter, and for the year contributed $8.7 million to our sales.

Although employment levels remain high, particularly here in Florida, consumers are being squeezed by high energy prices and high levels of debt. Consumers are certainly beginning to curtail their spending in reaction to the rise in gasoline.

We were encouraged that the premiums in the Medical Segment increased from the third to the fourth quarter, ending a long trend. In addition, we were pleased with the sales results that rose substantially compared to last quarter, the same period last year as well as overall for the year. We attribute this sales success largely to the Advantage Series of major medical products introduced in mid-2005. These plans, which offer customers a wide choice of benefit levels and prices, have been well received by our agents and by consumers. The Advantage Series is built on a new rate manual that allows for pricing consistency for all our individual/association products and distribution channels.
