Once interest rate differentials begin to narrow, U.S. securities will lose some of their luster to foreign investors.

Interest-rate differentials between the U.S. and the euro zone will remain at least as wide as at present, fueling purchases of U.S. securities by foreign investors, both public and private.

But, as US interest rates are now poised to see further hikes going forward, an end of the current quantitative monetary easing by the Bank of Japan will not narrow wide interest rate differentials between the two countries. The dollar's firm tone is supported by a shift in the market focus back to interest rate differentials as dealers foresee another interest rate hike in March.

The market focus is surely on the interest-rate differentials between the U.S. and other major economies, including Japan. The Bank of Japan won't raise its interest rate any time soon, so the yen will remain the most bearish for the foreseeable future, while the dollar will be the most bullish.

In 2006, interest-rate differentials are unlikely to widen much, even if U.S. interest rates move higher.

In the low interest rate environment globally, where there is hardly any yield, South Africa still offers value to foreign investors, with relatively low risk.

But as the FOMC minutes also indicated that that the US economy still needs additional rate hikes ahead, interest rate differentials will continue to support the greenback.

It seems that the ECB is now in a wait-and-see mode following the rate hike in December, which means that interest rate differentials between the US and Europe will not start narrowing (any time soon).

When interest rates rise, the rate gap with the U.S. will narrow and that will provide pressure for the yuan to strengthen. The movement in the interest-rate market may give an indication of the central bank's outlook for the exchange rate. To the Chinese government, yuan appreciation has become acceptable.

We have to get these interest rate increases behind us and the Fed did hold off this last time, but I think there's still a possibility of another rate increase later in the year. But on the other hand, we have the mergers and acquisitions that tend to buoy up the prices in whatever sectors affected from one day to the next and that will keep investors interested in stocks certainly.

The pendulum has swung back in favor of a March rate hike. The dollar-bull camp is based on the interest-rate differentials. They have really renewed their widening.
