There's expectation that rates will go higher. Why buy on par when the price will be less than par next week.

This is in line with our expectation that demand for new housing would 'cool off' towards the end of 2005 and in early 2006 as higher short-term interest rates, driven by the Fed, would ultimately translate into higher long-term borrowing rates.

The Fed raised rates this week, as was expected, but the market was a little surprised at the Committee's comments, which implied more tightening in the future. That raised the expectation that inflation may be more of a threat than was previously thought, and that kind of thinking promotes upward pressure on mortgage rates like we saw across the board this week.

Stocks are really feeling the brunt of the expectation of higher rates. The market is down not only because of the change in language in the Fed statement, but because the Fed was not clear about the timing of the rates, and the market wanted more certainty.

Financial markets, hedging against the potential build up in inflation, pushed mortgage rates higher last week. However, market indicators this week seemed to point to less of a threat of inflation, and that allowed rates to drift a little lower.

Next week the policy committee of the Federal Reserve will meet and our expectation is that it will raise short-term rates by a quarter of a percent. However, we also don't see this increase as having a significant impact on long-term mortgage rates.

The biggest item affecting trading next week will be the consumer price index, because everybody wants to determine how far the Fed will go. And the forward forecasts of the retailers are worth watching as well, because consumers are going to face greater constraints this year due to higher interest rates and a slowing housing market.

The case for a rate hike is clearly much stronger. The rest of the world is raising interest rates and global inflation rates are edging higher. Fuel-price increases will flow through to inflation.
