Gross margins improved for ordsprog

Gross margins improved for the fourth consecutive quarter and are up 13 percentage points from the same quarter in the prior year, operating expenses declined sequentially and we significantly reduced our cash burn by $14 million compared to the prior quarter. Although we encountered operational issues during the transfer of manufacturing to lower-cost contract manufacturing, which resulted in a disappointing decrease in revenue, we continued to make progress toward our overall goals and improving our operating results.

VITAS generated revenue growth of 18.8% over the prior-year period and 5.4% sequentially. Gross margins were 22.9% in the fourth quarter of 2005, a decrease of 60 basis points when compared to the prior-year quarter. The fourth-quarter 2005 gross margin includes $1.6 million in start-up losses, which is $0.1 million higher than the $1.5 million in losses from programs classified as new starts in the prior-year period. Central support costs for VITAS, which are classified as selling, general and administrative expenses in the Consolidating Statement of Income, totaled $14.1 million, including $0.1 million in OIG legal expenses. Excluding the OIG expenses, central support costs increased 7.8% when compared to the prior-year quarter and increased 2.5% sequentially.

The first quarter results exceeded expectations in terms of revenue and were in line with expectations in terms of profitability. Gross margins are improving and were 13.4% in the first quarter 2006 compared to 10.8% in the 4th quarter 2005 and 13.6% in the same quarter in the prior year.

New products currently represent 33 percent of total sales, up from 30 percent last quarter and up from 20 percent in the same quarter a year ago. I am also pleased with our continued manufacturing efficiencies and solid financial management which contributed to improved gross and operating margins.

Tobacco operating fundamentals sequentially strengthened from the first to the second quarter, and third-quarter performance generally retained that stronger momentum. Results are also particularly encouraging, in our view, given Kraft's continued weak and disappointing overall operating performance...[Philip Morris USA] is delivering an improved balance of market share and operating profit performance.

Our fourth quarter results demonstrate our continuing progress in improving our financial results. Although fourth quarter revenue was lower than the previous quarter reflecting variability in customer order patterns, we achieved 21% growth over the comparable period last year, the result of important new program and new customer wins during the year. It was also the third consecutive quarter of earnings growth.

As a result of increased sales, product mix and expense reductions, second quarter gross margins as a percentage of revenue improved to 39 percent from 35 percent in the second quarter of 2004 and from 32 percent in the first quarter of 2005. We expect gross margin as a percentage of revenue to approximate 40 percent in the second half of 2005. We improved on our second quarter guidance of a loss of $0.08 to $0.09 per share, due mainly to the deferral of previously planned UWB investments until later this year. In addition, we reached our near-term fund raising goal and added further liquidity by obtaining approximately $4.2 million in new equity and debt financing commitments on June 20. With continued focus on managing our balance sheet, including increasing inventory turns and reducing DSOs, we intend to reduce the company's financing requirements for the fourth quarter.

We continue to make progress toward reaching pro forma operating profitability in the fourth quarter of 2001, ... This quarter, the U.S. was profitable on a pro forma operating basis for the first time, and this is our sixth sequential quarter of improved absolute pro forma operating results.

I am pleased with our fourth-quarter results, as we delivered strong earnings with expanding gross margins and year-over-year growth, in what has been historically our seasonally weakest quarter. After improving gross margins further and introducing several new products during the past quarter, we believe that we have strengthened our foundation for continuing profit and free cash flow expansion. Chipset sales declined 26 percent to $269 million, and operating margins dropped to 24 percent from 39 percent. Qualcomm shipped only 11 million chipsets in the quarter, down from 15 million in the preceding quarter and 13.5 million a year ago. This disappointing performance partially reflected continued weak demand in Korea.

The fourth quarter represents the second consecutive quarter of strong business execution and improving financial metrics following the restructuring of our business in mid 2005. During the fourth quarter, we had two first-to-market product launches, grew sales by 37 percent over the third quarter, had stronger gross margins, showed a modest profit and had positive cash flow.

Internationally, our business improved as compared with the prior year as a result of our business re-engineering efforts and improving economics in much of Asia Pacific. In Europe, we experienced market share gains in several countries and are pleased that for the sixth consecutive quarter we reported growth in our backlog on a local currency basis when compared to the prior year. During 1999 we took steps to reduce our operating costs by simplifying many business processes and focusing our efforts on fewer activities.

The manufacturing sector continued to contract in October, ... This is the fifth month of decline following 22 consecutive months of growth. While production grew in October, the new orders index declined significantly and signals a continuing softness that could carry into the fourth quarter.

Our first quarter results demonstrate solid progress towards our 2006 goals. Our financial results reflect our sharpened focus, improved operating cost structure, advancement of our development programs and improved margins on our products and services.
