Loan and deposit growth was strong across all markets. Total assets at year-end were $5.9 billion, a 15% increase from a year ago. Loans increased $144 million during the fourth quarter, or 14% on an annualized basis, and helped drive the increase in net interest revenue. Our net interest margin rose to 4.20%, up 15 basis points from a year ago and up three basis points from last quarter, as increasing short-term interest rates continued to positively affect our slightly asset-sensitive balance sheet. Fee revenue, excluding securities losses taken in the fourth quarter of 2005, was up 12%, reflecting increases in nearly every category.

VITAS generated revenue growth of 18.8% over the prior-year period and 5.4% sequentially. Gross margins were 22.9% in the fourth quarter of 2005, a decrease of 60 basis points when compared to the prior-year quarter. The fourth-quarter 2005 gross margin includes $1.6 million in start-up losses, which is $0.1 million higher than the $1. Central support costs for VITAS, which are classified as selling, general and administrative expenses in the Consolidating Statement of Income, totaled $14.1 million, including $0.1 million in OIG legal expenses. Brokerage fees increased 85% to $789,000 due to strong market activity. Consulting fees of $1.7 million were down slightly, due to the timing of work completed last year for the documentation and testing of internal controls in our risk management practice.

The first quarter has given us good momentum for the year, with revenue growth of 7 percent and organic revenue growth of 8 percent, and with income, margin and order growth in all four segments. Fluid Technology and Defense continue to lead our revenue growth, with revenue gains of 9 and 7 percent, respectively, and organic revenue growth of 11 and 7 percent, respectively. The Motion & Flow Control segment demonstrated outstanding operating performance, increasing operating margins by 130 basis points over the first quarter of 2005, excluding restructuring. Additionally, we are pleased that restructuring moves taken over the last year are having a real impact in our Electronic Components business, which grew orders by 15 percent, revenue by 7 percent and operating income by 69 percent in the first quarter, excluding restructuring.

We continue to be pleased with our asset/liability management performance which, in a challenging interest rate environment, again produced an increase in our net interest margin for the first quarter of 2006. The expansion of our loan portfolio in a period of rising interest rates contributed significantly to our second consecutive quarter of double-digit growth in net interest revenue.

As a result of increased sales, product mix and expense reductions, second quarter gross margins as a percentage of revenue improved to 39 percent from 35 percent in the second quarter of 2004 and from 32 percent in the first quarter of 2005. We expect gross margin as a percentage of revenue to approximate 40 percent in the second half of 2005. We improved on our second quarter guidance of a loss of $0.08 to $0.09 per share, due mainly to the deferral of previously planned UWB investments until later this year. In addition, we reached our near-term fund raising goal and added further liquidity by obtaining approximately $4.2 million in new equity and debt financing commitments on June 20. With continued focus on managing our balance sheet, including increasing inventory turns and reducing DSOs, we intend to reduce the company's financing requirements for the fourth quarter.

[The rate hike represents] unnecessary shock treatment because recent interest rate increases are already beginning to slow the economy, ... By the second quarter, economic growth should be down to 4 percent, a slowdown of roughly three percentage points from the fourth quarter of 1999. As a result of a rising interest rate environment — which is a positive for a bank like Frost with an asset-sensitive balance sheet — net interest margin for the year rose again to 4.45 percent, the highest level since 2002. Loans ended the year at $6.1 billion, reaching their highest level ever, and deposits rose to $9.1 billion, also a record.

We are still seeing buying of interest-rate-sensitive stocks. Investors believe the U.S. economy is slowing more than they thought and the U.S. may now cut interest rates by more than 100 basis points next year, instead of just 75 basis points.

Loan growth and strong net-interest margins continue to be the engines that drive our profitability. With fairly low cost of funds and a net-interest margin that grew to over 6 percent at the end of the quarter, our spreads are yielding very healthy returns to our bottom line. Even with the steady climb in short-term interest rates by the Federal Reserve Bank over the last 18 months, our loan pipeline remains very strong with over $100 million in pending applications.

In addition, the earnings from securities purchased in 2005 and the first quarter of 2006 added to profitability, but slowed growth in the net interest margin. We continue to employ hedging strategies to protect net interest income should short-term interest rates decline.

Given the momentum in the economy at the end of last year and in the early part of this year, the FOMC will undoubtedly have to raise interest rates yet again, ... Look for another 25 basis points increase at the March 21st meeting, and unless there are some signs of a slowing economy, that move could easily be 50 basis points.

While the fourth quarter GDP data and the relatively healthy mix of the components further diminishes the chances of a near-term trimming of interest rates, we still believe a 25 basis point interest rate cut is very possible in May.

Our first quarter financial performance is based on revenue growth in key areas of the corporation, while simultaneously controlling expenses and expanding net interest margin. Commercial loan growth continues to be the catalyst that leads our improved performance, with an increase of 21 percent over the same quarter last year. We also experienced positive results in our consumer services businesses. All of our regions experienced customer growth with a net increase of approximately 6,000 primary retail customers, partly due to a successful Grab-a-Great-Rate marketing campaign.

Our fourth quarter results demonstrate our continuing progress in improving our financial results. Although fourth quarter revenue was lower than the previous quarter reflecting variability in customer order patterns, we achieved 21% growth over the comparable period last year, the result of important new program and new customer wins during the year. It was also the third consecutive quarter of earnings growth.
