By the fourth quarter, we'll have better clarity on the presidential election, we'll know more about interest rates, about how the transition of power in Iraq has played out, and hopefully, oil prices will be under control.

The forecast is based on the strength of the equity markets. The low delinquency rates experienced in the challenging years of 2002 and 2003, compared with prior periods of low performance; favorable earnings before interest, taxes, depreciation and amortization; earnings per share multiples in public equities; and the flow of capital into equity markets contributed to the outlook.

Even if the events of Sept. 11 had not occurred, the economic case for lower interest rates was a strong one. However, as we work toward a reopening of the equity markets, we believe that a cut in rates is even more important than it was before.

A good number will confirm the upward bias for interest rates and higher rates are a headwind for equity prices.

As home prices level off, so will the growth of equity that has supported consumer spending in the past. The impact from higher interest rates on home equity loans and adjustable rate mortgages will combine with stubbornly high energy prices to squeeze discretionary spending.

If you think about what's really driven the drive in equity markets over the last couple of years, it's been those low interest rates. What's brought all the money in has been that we took short-term interest rates back from over 6 percent (several years ago) to 3 percent.

We recognize that this goes against powerful recent flows into emerging markets and Japan. However, in our view, flows are approaching the point of pushing Japan and emerging markets beyond fair value, creating the relative value opportunity in the U.S..

For the past month, gasoline prices have fallen as inventories of gas and crude oil continued to show a healthy surplus compared to last year. Motorists can expect to see relative price stability for the next couple of weeks.

What concerns me is that the weakness in equity markets predates the war. The travel industry is having major problems, natural gas prices remain stubbornly higher and earnings growth has been very sporadic. The war is going to be a much longer and more involved process than people think. We are going to be under the gun, even when the conflict itself is over. If we don't see a dramatic recovery in earnings and a drop in oil once the conflict ends, these rallies that we have now won't be meaningful.
