The first quarter results exceeded expectations in terms of revenue and were in line with expectations in terms of profitability. Gross margins are improving and were 13.4% in the first quarter 2006 compared to 10.8% in the 4th quarter 2005 and 13.6% in the same quarter in the prior year.

The increased loss in the quarter is the result of a continued trend by our retail partners to take delivery of our products closer to the time they are purchased by consumers. Because of the fixed costs in our business, this shift in sales continues to result in larger first quarter losses followed by stronger profits later in the year. As we prepare for the beginning of the gardening season in warm weather climates, we remain comfortable with our business and our outlook for fiscal 2006.

While the earnings-per-share outlook was inline with expectations, Network Appliance provided a positive revenue outlook for the fourth-quarter with IBM business just beginning to ramp.

Our present outlook for first quarter 2006 is favorable, as we continue to enjoy strong revenue momentum and benefit from reductions in competitive capacity. Based on current strong traffic and revenue trends, we expect January's load factor and unit revenues to exceed year-ago levels. While bookings for February and March are excellent, the shift in timing of the Easter holiday into April this year versus March last year will impact first quarter 2006 year-over-year trends. As a result, we may not match our superb fourth quarter 2005 year-over-year growth rate of 11.7 percent in first quarter 2006.

The Present Situation Index continues to hold steady at a four-and-a-half year high (August 2001, 144.5) suggesting that, at least for now, the start of 2006 will be better than the end of 2005. However, consumers are growing increasingly concerned about the short-term health of the economy and, in turn, about job prospects. The Expectations Index is now at its lowest level in three years (March 2003, 61.4), excluding the two months following Hurricane Katrina. The outlook for first quarter 2006 has been steadily improving and we are now seeing less than normal industry seasonality impact in our business.

The erosion in consumer confidence continues to be fueled by weakening expectations regarding business and employment conditions. While the short-term outlook continues to signal a severe economic downturn, consumers' appraisal of current economic conditions suggests we are still undergoing moderate growth and not a recession.

The bottom line for us is we are experiencing excellent revenue growth..., ... We have good expectations for the fourth quarter and all of 2006.

Although we did exceed expectations for the first quarter, and we expect to be substantially in line with our previous second-quarter projections, the continuing slowdown in the economy is significantly impacting our business,

Seasonal weakness in the U.S. and a pause in spending in Japan lead to expectations for a sequential decline in sales for the first time since the second quarter of 2002, which is consistent with our outlook for a challenging first-half 2006 operating environment for communications equipment companies.

Basically, it was an in-line quarter. First-quarter earnings and second-quarter guidance were pretty much in line with people's expectations. But that wasn't enough to sustain the premium stock price.
