Inventories are building and I expect housing prices to start to decline in the new year.

We have historic crude-oil inventories and close to record prices, which is a break from the normal pattern. You would expect high inventories to lead to low prices but that's not the case. There are obviously other things at work.

A larger-than-expected decline in crude oil may spook the market. There is a strong historical trend for inventories to fall at the end of the year, although it hasn't happened yet. Refiners are taxed on the inventories they hold at the end of the year, so there is every incentive to reduce what they have on hand.

For the rest of 2002, we're not expecting any big movements in the month-to-month sales pace, but we still expect above-normal rises in home prices due to a persistence of lean housing inventories on the market,

Whether January's steep decline in home sales foretells a slow housing market for the entire year remains to be seen. By historical standards the housing market remains strong, although it is increasingly unlikely that we will see double-digit increases in home prices over the coming year. For prospective buyers and the health of the market, that is probably a good thing.

Wholesale gasoline prices have dropped across the country and West Coast gasoline inventory is strong. That actually led to a slight decline in pump prices in the last few days, although overall averages are still higher than at this time last week. However, oil industry analysts expect wholesale prices to start heading up again once the more expensive summer-grade fuel starts going on the market at the end of February.

Deflationary pressures are building in China. In the December survey input prices have dropped for the second month in a row but output prices are almost matching the decline.
